There are lots of things that could be going wrong but most of these would be identified by a good vet. Is there a chance that he got bitten by something? One horse was upset by using oil to clean his penis and had a swollen sheath and penis for several weeks, have you used something different on him? It might be worth calling another vet for a second opinion it cant hurt - have the information for him of the tests run and procedures carried out by your vet and explain that your vet is now stumped and see where it leads.

I really hope by now that your horse has recovered from its problem.
I thought it may be worth adding though for anyone for future reference that diet is a big factor in causing swelling of the sheath. Our gelding has the problem if he is given haylage and also in the spring when the grass is coming through. Laxative diet (bran mashes) or just restricted intake usually does the trick. Same horse also gets `filled legs` if he is kept in even for just overnight.
Hope this helps anyone out there, and I would also be interested in how you got on in the end.
    Kind regards
